Upload images to your own image hosting service. You can host your images where ever you like, your own server, photobucket, imageshack or similar that will allow outside linking.

Open the XML file in notepad, dreamweaver, or similar editing program and edit/replace all image http:// address links to your own uploaded path addresses.

Once you have edited the XML file, save it (renaming it as a new copy is a good idea, so you have the original version untouched), upload your edited XML file via your blogger dashboard in Edit Template panel. Then edit the layout and page elements via the blogger dashboard as desired for your blog.
